Error 2725 during Installation
I've started to go down the path of manually creating .7zip archives, installing the archives instead of individual files, and then using the "Extract 7zip Archive" command (or is it a plug-in?) after Apply Install is called. For testing purposes, I am installing only two .7zip archives, one in the offline content and one in a web block.
The two archive files are installed correctly, and the first archive file is extracted correctly, but the installer hangs after that; i.e. apparently when it is attempting to extract the second archive.
Am I missing something here? Is there some reason why only the first archive would extract successfully? The two archives were created using the same process so I doubt the second archive is corrupted (and indeed I can open the second archive using the 7-Zip File Manager).

Would you mind inserting some MessageBox commands to find out where the hang occurs and why? Does it hang on a particular archive or in the second sequence, other details like this will help to track the problem.

It definitely hangs during the second extract in that case. Interestingly, the task manager shows the installer working fairly diligently (10 - 20% of CPU).
I swapped the order of the extracts and it hangs on the first one now. In other words, it's dependent on the particular archive, not the order. I tried a different archive in place of the one that hangs, and that one hung also. The archive that works contains 929 files, almost all of which are HTML files, and is 632KB compressed. The ones that failed are somewhat larger and consist of proprietary binary files, plus some .jpg images.

Which compression method and strength did you use in the 7zip archive? Only LZMA with BCJ2 are supported by the command. If you used another method, this might explain the failure.

The fix is already in place - I'd reinstall the latest version, and regenerate my license and reinstall it, and then try to build the original setup with more than 32767 files again without bothering with manual un-7zipping. The version of 7zip used internally by InstallAware is slightly different from the public 7zip version, it might be difficult to find out if this is really causing the error you are experiencing or not (although I do suspect this is the case, since the archive raising this error is specific).
